Q: Can this be use to trace 120v wiring through the walls of my house? (Ultimately, I would like to build a wiring diagram)

This device is nothing but a glorified continuity tester. You need a device known as "the fox and hound". It sends a radio frequency signal through the wiring and you follow this signal with a tracing device that comes with the kit. I am not sure if Amazon sells this kit.

Q: Do the alligator clips have to be attached to bare wires? Would I have to open up an outlet and figure out which wires to attach the alligator clips

Not at all, we offer a range of adaptors to allow quick and simple connection to telephone sockets, such as PA1903 for connection to “RJ11” style six position sockets. Most telephone sockets are wired with the “pair” to lines 3 and 4 (the center pair). If you’re talking about an ac power outlet, we recommend contacting an electrician who will know about “safe isolation”.

Q: I want to trace wires from outlets back to the panel. Will this work? Through drywall?

Hello. Provided the drywall doesn’t have foil backing; no problem, normal for internal walls. If there’s foil backing this will screen the signal as it passes behind that but the pair will still be clearly identifiable at the panel.
